In Europe, what is the best way to regulate Bitcoin under financial law—fit it into existing frameworks or create dedicated regulation?

Ideally, we should not be regulating it. Let it mature. However, if it must be regulated then, under the existing PI (Payments Institution) license framework makes sense.

Treat it as an additional currency of a new virtual country.
